The short answer? If we're talking surround audio, then HDMI by a landslide. SPDIF (optical or coaxial) is only good for stereo uncompressed (like CD or DAT), or compressed Dolby Digital or DTS surround (like on DVD). HDMI is much, much more capable, supporting higher-resolution advanced audio formats like DTS Master Audio and Dolby True HD as well as multi-channel uncompressed.

1) If it's under warranty, yes you should get it fixed.
2) Even if it's out of warranty, but you're the original owner with some shred of proof of purchase, then you can appeal to Onkyo for them to fix it. I don't remember what they call it (goodwill repair?), but it's one-time "OK, we'll do this so we don't lose you as a customer forever" type of deal.
3) If you bought it second-hand or if you can't get Onkyo to repair it, then I'd suggest the "oven" trick. I just did it to my NR509 a few weeks ago, and to my surprise it frickin' worked. Check out this thread, and find "oven" on the page - you'll find the post.

From what I've read, it's a sh*tty design. They run the DTS chip with just a tad too high voltage, it has no cooling, and the BGA chip unsolders itself. A rework station is supposed to make quick work of it, but unless you do the regulator mod, it will probably happen again down the road. It'll be fun to see how long my oven fix works. I told the guy who has it now to let me know when/if it fails again.
